I have been trying to get this to work myself also. Tried various formats but no luck so far. I was able to get audio only from one of the files but all the rest are not even recognized by the MMI.
Will keep trying.....

iPhone MP4 format is what I have used and gives me the audio but no video. Wondering if there is something different in the US MMI like you said?

Is the difference not the model year? I could not get the MMI to play video files from SD on my 2011 model (Euro spec). Possibly this is functionality that was added in 2012, when functionality like stereo Bluetooth profile was added.
It is really a shame that Audi is not offering this software/firmware update for the 2011 models as it seems the hardware is the same. The 2010/11 model years are actually worse of than the older models, since with the older MMI, one could at least add the Audi bluetooth adaptor which added the stereo bluetooth (A2DP) profile. The adaptor does not work on the 2011 model (new MMI software), but neither is the A2DP supported by the software.

I am in a 2012 Q5...if that makes a difference? I have used HandBrake and CloneDVDMobile to convert the files and as you mention the settings for an iPhone seem to be the closest (audio but no video).
I am also using a class 10 (32GB) SD card.
I would really like for this to work but I am about out of options.

Not sure if I have the same MMI generation as you, but I have a 2012 A7 and am able to get video playback working from both an SD card and a hard disk (of course, until I don't a VAG mod, only when the car is not moving). It doesn't work in our 2010 Q7 TDI.
I used Handbrake to create the MPEG4 .m4v file (H.264 doesn't work). I used the Normal setting, not one of the Apple ones. Picture size is 720 x 480. Very important: THE MAX SUPPORTED BITRATE IS 2000kbps (I think I found this in the fine print in the MMI manual). There is a setting in Handbrake for average bitrate so I set it to 1800kbps and it worked. Movies I made with a bitrate higher than this didn't play...
Hope that this helps.
